Leverage multiplies profits. It also multiplies the speed at which you lose everything. In arbitrage, it's the #1 way people turn a safe strategy into a casino.
TL;DR: In cross-exchange arbitrage, your positions are on different platforms that don't know about each other. One leg can be liquidated while the other is profitable. The 5x rule: 2-3x for most trades, up to 5x maximum. Never above 5x for cross-exchange arbitrage.
When you open a futures position with leverage, you're controlling a position larger than your capital. $1,000 margin at 5x leverage = $5,000 position. Your profit and loss is calculated on the $5,000, but you only put up $1,000.
Same $1,000 capital. 20x the profit at 20x leverage. Why wouldn't you max it out? Because of what happens when the price moves.
Yes. You're long on one exchange and short on another. If the price drops, your long loses and your short gains. Net: zero. Safe, right?
Wrong. Here's the problem that kills people:
Exchange A: down 25% of margin. Painful but alive. Exchange B: up 25% of margin. You still have both positions open. You can wait for the spread to converge. No liquidation. The hedge works.
Liquidation at 33-50%. Even during flash crashes, you're unlikely to be liquidated. Recommended for volatile altcoins and overnight positions.
Liquidation at ~20%. Survivable during most market events. Only use on tokens with reasonable liquidity and moderate volatility. This is the ceiling, not the target.
The math doesn't support it for cross-exchange arbitrage. At 10x, a normal bad day in crypto liquidates you. At 20x, a normal hour does.
Leverage doesn't just affect liquidation risk — it affects how much capital you need and how to allocate it.
The buffer is your insurance against liquidation during temporary price spikes.
If you put $1,500 on each side to run $5,000 positions, your nominal leverage is 5x but your effective capital usage is $3,000 for $10,000 exposure — effectively 3.3x on your total capital. This is the right way to think about it.
Higher leverage amplifies funding rate impact on your margin.
At 20x, three funding periods (one day) cost 3% of your margin just in funding. Over a week: 21%. Your margin is being drained even if the price doesn't move.
There are rare situations where 5x+ can be justified:
If you're opening and closing within minutes, higher leverage captures more profit from a trade you're barely exposed to. But you need to be watching constantly.
BTC and ETH on Binance vs Bybit rarely move more than 1-2% in an hour. At 10x, liquidation is at 10% — which would require an extraordinary event.
In a spot-futures arb, your spot position can't be liquidated. Only the futures leg has margin risk. You can use slightly higher leverage on the futures side.
Even in these cases, I wouldn't go above 7-8x. The marginal profit from 8x vs 5x is not worth the increased liquidation risk.
Calculate your liquidation price at your chosen leverage. Compare it to the token's range over the last 24 hours. If the token has moved more than your liquidation distance in the last day — reduce leverage.
Monitor your margin ratio. Set alerts at 50% margin ratio — this gives you time to react. Never "hope" — either the math works or close the position.
Track your actual leverage-adjusted returns. If you made $100 on a trade but your total capital at risk was $3,000, your return is 3.3%, not 10%. Honest accounting prevents the illusion that high leverage = high returns.
Leverage in arbitrage is a tool, not a goal. The rule: 2-3x for most trades, up to 5x for liquid majors, never above 5x for cross-exchange arbitrage. No exceptions. Your edge in arbitrage is the spread, the tools, and the discipline. Leverage is just a dial. Turn it to a sensible level and leave it there.
